EV/EBITDA Explained: When It Works and When It Misleads

EV/EBITDA is one of the most widely used valuation multiples. It can be a useful way to compare operating businesses with different debt levels, tax profiles, and depreciation schedules. It can also create a false sense of precision.

The key is to remember what the multiple leaves out. EBITDA is not free cash flow, enterprise value is not always a simple headline number, and a “cheap” multiple can reflect weak growth, heavy reinvestment needs, pension deficits, lease obligations, or temporarily inflated earnings.

What is EV/EBITDA?

EV/EBITDA divides enterprise value (EV) by earnings before interest, taxes, depreciation, and amortization (EBITDA):

EV/EBITDA = Enterprise Value ÷ EBITDA

The ratio is often described as the price paid for each dollar of EBITDA generated by the business. That shorthand is useful, but incomplete: it does not account for the cash needed to maintain assets, fund growth, pay taxes, or service debt.

Unlike the price-to-earnings ratio, EV/EBITDA pairs a value measure available to all capital providers with earnings measured before interest. This makes it less directly affected by whether a company is funded mainly with equity or debt.

How to calculate enterprise value

A practical starting formula is:

Enterprise Value = Equity Value + Debt + Preferred Stock + Non-controlling Interests − Cash and Cash Equivalents

Depending on the company and the purpose of the analysis, an analyst may also include lease liabilities, unfunded pension obligations, or other debt-like claims.

Not all cash should automatically be subtracted. A business needs some cash to operate, while restricted cash or cash trapped in a subsidiary may not be readily distributable. Excess investments, unconsolidated affiliates, and other non-operating assets may also require separate adjustments.

How to calculate EBITDA

The standard definition begins with net income:

EBITDA = Net Income + Interest + Income Taxes + Depreciation + Amortization

It can also be approximated from operating income:

EBITDA = EBIT + Depreciation + Amortization

EBITDA is not a standardized line item under U.S. GAAP or IFRS. The SEC states that “earnings” in EBITDA means GAAP net income and that differently calculated measures should be labeled distinctly, such as Adjusted EBITDA. This distinction matters. Adjusted EBITDA can exclude stock-based compensation, restructuring costs, acquisition expenses, litigation charges, or other items selected by management. Some exclusions may improve comparability; recurring exclusions may instead overstate sustainable economics.

A simple EV/EBITDA example

Enterprise value is:

$4.0bn + $1.2bn + $0.1bn + $0.2bn − $0.5bn = $5.0bn

Therefore:

EV/EBITDA = $5.0bn ÷ $0.5bn = 10.0×

Now suppose maintenance capital expenditure is $250 million and cash taxes are $80 million. EBITDA has not changed, but the cash left after maintaining the asset base is much smaller. The 10× multiple alone does not reveal that burden.

When EV/EBITDA works well

EV/EBITDA is most informative when the comparison set is economically coherent.

Companies with different financing structures

Because EV includes debt and EBITDA is measured before interest, the multiple can help compare a conservatively financed company with a more leveraged peer. It does not make leverage irrelevant: debt still affects risk, refinancing needs, and the value ultimately available to equity holders.

Mature businesses with positive, stable EBITDA

The measure is easier to interpret when earnings are positive, recurring, and not near a cyclical peak or trough. Examples may include established consumer, industrial, distribution, telecommunications, or business-service companies—provided their accounting and reinvestment needs are comparable.

Relative valuation within the same industry

EV/EBITDA is generally more useful across close peers than across unrelated industries. Industry multiples differ because growth, risk, margins, taxes, and reinvestment requirements differ. Acquisition analysis

Enterprise value approximates the value of the operating business available to all capital providers. That makes EV-based multiples common in transaction analysis, although a real buyer must also consider control premiums, transaction costs, debt refinancing, synergies, and liabilities omitted from headline EV.

When EV/EBITDA misleads

EBITDA is not cash flow

Adding back depreciation does not eliminate the economic cost of wearing out assets. A factory, aircraft fleet, data center, or telecom network may require substantial recurring capital spending. Two businesses with equal EBITDA can have radically different free cash flow.

Always compare EBITDA with:

  • capital expenditure, separated into maintenance and growth where possible;
  • working-capital investment;
  • cash taxes;
  • cash interest;
  • free cash flow through a full cycle.

Capital intensity can invalidate comparisons

A capital-light software provider and a semiconductor manufacturer may report similar EBITDA margins, but they do not have similar reinvestment economics. Even within one sector, owning assets versus outsourcing them can shift costs between operating expense, depreciation, and lease expense. EV/EBIT, free-cash-flow yield, and return on invested capital can provide essential counterchecks.

Cyclical peaks make the denominator look too strong

At a commodity or industrial earnings peak, current EBITDA may be well above normalized earnings. The multiple then appears unusually low just before profits fall. Use mid-cycle margins, normalized prices, and several years of results rather than relying on trailing-twelve-month EBITDA alone.

Negative or near-zero EBITDA breaks the signal

A negative EBITDA denominator produces a multiple that is not economically meaningful. A very small positive denominator can make the ratio unstable. For early-stage or turnaround companies, revenue multiples, unit economics, liquidity runway, and scenario analysis may be more useful—but each has its own limitations.

“Adjusted” EBITDA can become an optimistic narrative

Adjustments deserve item-by-item scrutiny. Ask whether the excluded cost is genuinely unusual, whether it has recurred in prior years, and whether shareholders bear a real economic cost. A restructuring charge that appears every year is difficult to call non-recurring.

Seven adjustments that deserve special attention

1. Leases

Lease accounting can change both EV and EBITDA. Under IFRS 16, most lessee obligations are recognized through a lease liability and right-of-use asset, and the former operating lease expense is replaced largely by depreciation and interest. The IASB’s IFRS 16 Effects Analysis explains that this generally increases EBITDA for companies with material formerly off-balance-sheet leases.

An analyst who adds lease liabilities to EV should use a lease-consistent earnings measure. Comparing a lease-heavy retailer with an asset-owning peer without adjustment can make the retailer’s EBITDA look stronger simply because rent is presented below EBITDA.

Possible approaches include:

  • include lease liabilities in EV and use post-lease-accounting EBITDA consistently;
  • use EBITDAR and capitalize rental commitments with a clearly stated method;
  • examine cash rent, lease-adjusted leverage, and free cash flow alongside the headline multiple.

There is no single adjustment that fits every dataset. Consistency across peers matters more than cosmetic precision.

2. Pension obligations

An underfunded defined-benefit pension plan can behave like debt: the company owes benefits that may require future cash contributions. Analysts may add the underfunded amount to EV, then adjust EBITDA for pension components to avoid mixing operating service cost with financing or actuarial effects.

Read the pension footnote. Discount-rate changes, asset returns, and one-time settlements can materially affect both the balance sheet and reported expense.

3. Stock-based compensation

Stock-based compensation (SBC) is non-cash in the current period, but it is not free. It can dilute existing owners or require cash-funded repurchases to offset dilution. Excluding SBC from Adjusted EBITDA can therefore make profitability look stronger while shifting the cost to shareholders.

At minimum, track SBC as a percentage of revenue, diluted share-count growth, and repurchases used merely to offset issuance. For peer comparisons, ensure the companies apply similar treatment.

4. Acquisitions and restructuring

Transaction costs can be genuinely episodic. However, serial acquirers may incur them as part of the normal business model. The same logic applies to restructuring: repeated “one-time” charges should be treated as recurring until evidence suggests otherwise.

Also inspect whether acquired EBITDA is included for a full period while the purchase price or incremental debt is measured at the reporting date. Mismatched timing can distort the multiple.

5. Minority interests and unconsolidated affiliates

If consolidated EBITDA includes 100% of a subsidiary but the parent owns less than 100%, EV should generally include non-controlling interests. Conversely, income from an unconsolidated affiliate may appear in earnings while the affiliate’s debt is absent from consolidated EV. Match the scope of the numerator and denominator.

6. Financial companies

EV/EBITDA is usually a poor primary metric for banks and insurers. Debt is closer to an operating input than a conventional financing choice, and enterprise value and operating earnings are difficult to separate meaningfully. Equity-based measures such as price-to-book, price-to-tangible-book, and P/E—combined with capital adequacy, credit quality, and return on equity—are generally more relevant.

7. Tax and jurisdiction differences

EBITDA deliberately ignores tax, but taxes still reduce cash available to investors. Tax-loss carryforwards, statutory rates, geographic mix, and expiring incentives can make two otherwise similar companies worth different multiples. A full valuation should model cash taxes rather than assuming EBITDA neutralizes tax differences.

What is a good EV/EBITDA multiple?

There is no universal “good” number. A justified multiple depends on:

  • expected growth;
  • durability and cyclicality of margins;
  • capital intensity and reinvestment needs;
  • return on invested capital;
  • business and financial risk;
  • cash-tax profile;
  • accounting consistency;
  • interest rates and market conditions.

A company at 7× is not automatically cheaper than one at 12×. The 7× company may be shrinking, overearning, highly capital intensive, or burdened by liabilities. The 12× company may have durable growth, high incremental returns, and strong free-cash-flow conversion.

Compare the multiple with the company’s own history and a carefully selected peer group, then explain why any discount or premium should persist.

A practical EV/EBITDA checklist

Before relying on the multiple, ask:

  1. Is EBITDA positive and representative of normal conditions?
  2. Are EV and EBITDA measured on the same date and over compatible periods?
  3. Are debt, cash, leases, pensions, preferred stock, and non-controlling interests treated consistently?
  4. Does EBITDA include material adjusted items or recurring exclusions?
  5. How much capital expenditure is required to maintain operations?
  6. Does working capital consume cash as the company grows?
  7. Are peers comparable in growth, margins, geography, and capital intensity?
  8. Is the company at a cyclical peak or trough?
  9. Does the conclusion agree with EV/EBIT, free-cash-flow yield, and ROIC?
  10. What would the multiple be under a normalized or downside EBITDA scenario?

Frequently asked questions

Is a lower EV/EBITDA always better?

No. A lower multiple may indicate undervaluation, but it may also reflect lower growth, greater risk, heavy reinvestment needs, poor earnings quality, or a cyclical peak. The cause of the discount matters more than the rank alone.

Is EV/EBITDA the same as a payback period?

No. A 10× EV/EBITDA multiple does not mean an investor will recover the investment in ten years. EBITDA is not cash available for distribution, and the calculation ignores growth, capital expenditure, working capital, taxes, interest, and changes in value.

Should lease liabilities be included in enterprise value?

Often, but only with a consistent denominator. Lease liabilities are economically debt-like, especially for lease-intensive businesses. Adding them to EV while ignoring the accounting effect on EBITDA can create a mismatched multiple.

Why use EV/EBITDA instead of P/E?

The bottom line

EV/EBITDA is a useful comparison tool, not a complete valuation. It works best when businesses are similar, EBITDA is sustainable, and numerator and denominator adjustments are consistent. It misleads when investors treat EBITDA as cash flow, ignore capital intensity, accept aggressive adjustments, or compare unlike companies.

Use it as one lens alongside free cash flow, EV/EBIT, ROIC, balance-sheet risk, and a scenario-based view of normalized earnings.
