The net debt to EBITDA formula
The basic formula is:
Net Debt to EBITDA = Net Debt ÷ EBITDA
Where:
Net Debt = Gross Debt − Cash and Qualifying Cash Equivalents
A broader analytical version may include debt-like claims:
Adjusted Net Debt = Borrowings + Lease Liabilities + Debt-like Pension Deficit + Other Debt-like Claims − Available Excess Cash
This ratio differs from EV/EBITDA. Net debt to EBITDA evaluates financial leverage, while EV/EBITDA compares the value of the operating business with EBITDA. The two ratios can share inputs but answer different questions.
Gross debt vs. net debt
Gross debt to EBITDA
Gross debt to EBITDA does not subtract cash:
Gross Debt to EBITDA = Gross Debt ÷ EBITDA
It emphasizes contractual obligations and can be useful when cash is restricted, needed for operations, or held in a subsidiary that cannot readily transfer it to the borrower.
Net debt to EBITDA
Net debt to EBITDA assumes qualifying cash can offset debt. This can improve comparisons between companies that hold different cash balances, but only when the cash is genuinely accessible.

Use both ratios when liquidity is uncertain. A company can have low net leverage today while facing rapid cash burn, near-term maturities, or restricted access to cash.
What belongs in debt?
Start with short-term borrowings, current maturities of long-term debt, and long-term borrowings. Then inspect the notes for:
- revolving credit facility balances;
- finance leases and other lease liabilities;
- convertible notes;
- securitizations and receivables financing;
- debt in consolidated subsidiaries;
- guarantees and other debt-like commitments;
- accrued interest when material to the purpose of the analysis.
Do not mix book debt, market-value debt, and covenant debt without stating the method. A standard financial-statement ratio normally uses carrying values because they are observable and reconcilable. A credit agreement may use a specially defined amount.

Which cash can be subtracted?
Cash and cash equivalents are commonly subtracted, but availability matters more than the label.
Consider excluding:
- restricted cash;
- customer funds or fiduciary balances;
- cash pledged as collateral;
- cash required by regulators;
- cash trapped in subsidiaries;
- minimum cash needed for payroll, inventory, and settlement;
- cash expected to fund a committed acquisition or restructuring.
Marketable securities may qualify when they are liquid, low risk, and not required for operations. Strategic equity investments should generally be valued separately rather than treated automatically as cash.
Defining EBITDA
A common calculation is:
EBITDA = Net Income + Interest Expense + Income Taxes + Depreciation + Amortization
It can also be derived from operating income:
EBITDA = EBIT + Depreciation + Amortization
EBITDA is not standardized under U.S. GAAP or IFRS. The SEC requires a company presenting a non-GAAP measure to reconcile it to the most comparable GAAP measure and explains how misleading adjustments can raise compliance concerns in its Non-GAAP Financial Measures guidance.
Reported vs. adjusted EBITDA
Management-adjusted EBITDA may exclude restructuring, acquisition costs, litigation, stock-based compensation, asset impairments, or projected cost savings. Some adjustments can improve comparability. Others remove recurring costs or recognize benefits before they exist.
When evaluating leverage:
- Reconcile EBITDA to the financial statements.

Assume a company reports:

Using reported EBITDA:
Net Debt to EBITDA = $1,300m ÷ $500m = 2.6×
Using management-adjusted EBITDA:
Net Debt to Adjusted EBITDA = $1,300m ÷ $600m = 2.2×
The difference is not trivial. Before accepting 2.2×, determine whether the $100 million of exclusions is unusual, recurring, or merely optimistic.
The same company has gross debt to reported EBITDA of 3.2×. Showing both 3.2× gross leverage and 2.6× net leverage makes the role of cash explicit.
How to interpret the ratio
A lower ratio generally indicates less leverage relative to current EBITDA, but no universal threshold defines safety.
Interpret the ratio alongside:
- EBITDA stability through a full cycle;
- interest expense and fixed-charge coverage;
- maintenance capital expenditure;
- working-capital needs;
- cash taxes;
- debt maturity schedule;
- secured versus unsecured debt;
- variable-rate exposure;
- liquidity and undrawn committed facilities;
- covenant headroom;
- free cash flow after dividends and buybacks.
A 3× ratio can be manageable for a recurring-revenue business with low reinvestment needs and dangerous for a commodity producer near peak earnings. The trend and downside case often matter more than the current point estimate.
Use free cash flow analysis to test whether EBITDA converts into cash available for debt service.
Leases and pensions
Lease liabilities
Lease obligations require future cash payments and may be treated as debt-like. Under IFRS 16 and ASC 842, many leases appear on the balance sheet, but income-statement presentation differs.
If lease liabilities are added to net debt, use a denominator consistent with that treatment. Adding leases while leaving a rent-burdened EBITDA unchanged can overstate leverage; adding leases while comparing against EBITDA that already benefits from rent being below EBITDA can create a different mismatch.
Possible approaches include:
- exclude lease liabilities and use the company’s standard EBITDA;
- include lease liabilities and use a lease-adjusted EBITDA consistently;
- analyze fixed-charge coverage and cash rent separately.
Consistency across periods and peers matters more than false precision.
Pension deficits
An underfunded defined-benefit pension plan may require future contributions and can behave like debt. Analysts sometimes add the deficit to adjusted net debt.
Read the pension footnote before doing so. Discount rates, plan assets, mandatory funding, and the split between service cost and financing components can affect both numerator and denominator. Avoid counting the same pension burden twice.
Covenant leverage is a separate calculation
Credit agreements often define “Total Debt,” “Net Debt,” “Consolidated EBITDA,” and permitted adjustments in detailed contractual language. The resulting covenant ratio may differ from a ratio calculated from public financial statements.
A covenant may:
- cap the amount of cash that can be netted;
- exclude subsidiary or non-recourse debt;
- include letters of credit or guarantees;
- permit acquisition pro forma EBITDA;
- add projected cost savings or synergies;
- allow specific restructuring adjustments;
- use a trailing period that differs from reported results;
- step up temporarily after an acquisition.
Do not claim covenant compliance or headroom from a generic calculation. Read the current credit agreement, amendments, and the company’s latest covenant disclosures. A reported “net leverage ratio” may be a management metric rather than the legal test.
Industry limitations
Banks and insurers
Net debt to EBITDA is generally inappropriate for banks and insurers. Borrowings, deposits, and liquidity are operating inputs, while EBITDA is not a meaningful measure of regulated financial performance. Use capital adequacy, asset quality, liquidity, underwriting, and equity-return measures instead.
REITs and real estate
Property companies often use net debt to EBITDAre, but definitions vary. Asset values, secured debt, interest coverage, occupancy, lease maturity, and funds from operations can be equally important.
Utilities and infrastructure
Stable regulated cash flows may support higher leverage, but large capital programs, regulatory recovery, project debt, and interest-rate exposure require separate analysis.
Commodity and cyclical businesses
Peak-cycle EBITDA can make leverage appear artificially low. Use normalized prices, mid-cycle margins, and downside cases. Net leverage can rise quickly when both earnings fall and cash is consumed.
Early-stage and negative-EBITDA companies
The ratio is not meaningful when EBITDA is negative and is unstable when EBITDA is close to zero. Focus on gross debt, liquidity runway, cash burn, maturities, and financing needs.

Before relying on net debt to EBITDA, ask:
- Does debt include all relevant borrowings and debt-like claims?
- Is the subtracted cash unrestricted, accessible, and truly excess?
- Is EBITDA reported, analyst-adjusted, or covenant-defined?
- Are recurring costs being labeled as adjustments?
- Are leases and pensions treated consistently in the numerator and denominator?
- Is current EBITDA representative of a full business cycle?
- How much EBITDA converts into free cash flow?
- What debt matures within the next two years?
- How much interest is fixed versus floating?
- What happens to leverage under a realistic downside scenario?
- Does the legal covenant calculation differ from the public ratio?

Lower leverage generally provides more financial flexibility, but an unusually low ratio can reflect an inefficient balance sheet or temporary cash accumulation. Business stability, reinvestment opportunities, debt cost, and liquidity needs also matter.
